Republic Services Buys Allied Waste in $6 billion Stock Deal

Republic Services, Allied Waste to merge in $6.07 bln stock deal; Deal creates stronger rival to Waste Management - Update 1 6/23/2008 8:41 AM ET Monday, Republic Services, Inc. (RSG) said it agreed to acquire rival Allied Waste Industries, Inc. (AW) for about $6.07 billion in stock. The merger would create one of the nation's leading waste and environmental services providers that would be able to compete better with the market leader, Waste Management Inc. (WMI). The company entity is estimated to have pro forma annual revenues of about $9 billion and total market capitalization of approximately $12 billion. The transaction, which combines the industry's second and third largest companies, is expected to generate approximately $150 million in net annual synergies and to be accretive to Republic Services' earnings per share in the first year following completion of the merger. The merger will strengthen the national service platform of the companies and integrate the collection, transfer, recycling and disposal (landfill) operations. On a combined basis, the companies would own in excess of 200 landfills and 80 recycling facilities. Further, the company expects to generate strong and predictable cash flows from operations in excess of $1.7 billion annually that will be used to invest in the business, fund the dividend program and reduce debt to maintain and improve its investment grade credit rating. Under the terms of the agreement, Republic Services will pay Allied shareholders 0.45 worth of a Republic share for each share held, valued at about $14.04 per share based on Republic's Friday closing stock price of $31.19. Based on the nearly 432.5 million Allied Waste shares outstanding, as per the recent quarterly filing, the deal is worth about $6.07 billion. Surging fuel costs and a decline in home building have led to a decrease in demand for debris removal. However, all the three major trash haulers adopted measures like increasing prices and concentrating on high-value customers. As a result, all three companies reported higher earnings for the first quarter. The Fort Lauderdale, Florida-based Republic Services, having a market cap of 5.67 billion as of June 20, earned $76.1 million or $0.41 per share for the recently concluded first quarter, up from $53.9 million or $0.28 per share in last year period. The company's revenues rose to $779.2 million from $765.6 million a year-ago. The Phoenix, Arizona Allied Waste reported first-quarter net income of $66.4 million or $0.17 per share that surged from $30.5 million or $0.08 per share posted last year, while revenues grew 2.7% to $1.484 billion. Waste Management's first-quarter net income increased to $241 million or $0.48 per share from $238 million or $0.45 per share in the previous-year quarter. The company's operating revenue increased 2.4% to $3.27 billion from $3.19 billion in the prior-year quarter. Analysts consider Republic as one of the better-run companies in the industry as its earnings growth has outpaced Allied Waste in recent years. It also has a cleaner balance sheet with total debt of $1.7 billion, or 1.9 times its operating profit. Moreover, Republic's debt is considered investment grade. On the other hand, Allied Waste balance sheet includes a debt load of $6.67 billion, or four times its operating profit, making it highly leveraged. Allied Waste's debt is rated as "junk" by the major credit agencies. Revenue growth in the industry has been quite modest, which is a factor spurring acquisitions. Allied operates in 100 major markets spanning 37 states and has about 22 thousand employees, while Republic Services operates in 21 states and has about 13 thousand employees. However, recently, Goldman Sachs raised its rating on the waste management sector to "Attractive" from "Neutral." Analyst David Feinberg said "trash doesn't stink in this economy," and added Allied Waste to his "Conviction Buy" and "Americas Buy" lists, as well as his "Industrials Favorite Value" list. We believe the sector and stock are poised to benefit from lesser volume declines, continued strong pricing, and stock multiple expansion," the analyst wrote in a research note The Republic Services- Allied Waste merger is expected to close by the fourth quarter of 2008, subject to customary closing conditions. The companies expects that regulatory reviews and approvals could be completed in four to six months. In addition, the companies expect to achieve about $150 million in net pretax annual synergies by the third year following the completion of the transaction. The synergies are estimated to be generated primarily through achieving greater operating efficiencies, capturing inherent economies of scale and leveraging corporate and overhead resources. Further, Republic is expected to continue its current annual dividend of $0.68 per share. The combined company will be based in Phoenix and be named Republic Services, Inc. and traded under the ticker symbol RSG on the New York Stock Exchange. Following completion of the transaction, Republic Services Chief Executive James O'Connor will become Chairman and Chief Executive Officer of the combined company, while Chief Operating Officer of Allied Waste, Don Slager, will become President and Chief Operating Officer. Tod Holmes will become Chief Financial Officer. The combined company is expected to employ over 35,000 people serving more than 13 million customers in 40 states and Puerto Rico. Related to this deal, Merrill Lynch & Co. acted as financial advisor and provided a fairness opinion to Republic Services, while Akerman Senterfitt and DLA Piper US LLP provided legal counsel. For Allied Waste, UBS Investment Bank acted as lead financial advisor and provided fairness opinion and Mayer Brown LLP served as legal advisor. Shares of Republic Services ended Friday's regular trading session at $31.19. In the past 52-weeks, the stock has been trading between $27.30 and $35.00. Meanwhile, Allied Waste stock, which has been trading in the range of $8.88 - $15.46 in the past one-year, closed Friday's trading at $13.56. ------------------------- Fort Lauderdale, Fla.-based Republic Services has reached an agreement to acquire Phoenix-based Allied Waste. Under the terms of the all-stock transaction, estimated to be worth more than $6 billion, Allied stockholders will receive 0.45 Republic shares for each Allied share they own. The deal, which combines the industry's second- and third-largest hauling firms, is expected to close in the fourth quarter, pending shareholder and regulatory approval. To complete the transaction, Republic will issue 198 million shares of common stock to Allied shareholders, establishing roughly 52 percent ownership of the combined company. The combined company will be named Republic Services and will be headquartered in Phoenix. Republic and Allied say the combined company will have annual revenues of more than $9 billion. The new company also will employ 35,000 workers and service more than 13 million customers in 40 states and Puerto Rico, according to Republic and Allied. James O’Connor, chairman and CEO of Republic, will retain the same titles with the new company. Likewise, Allied’s president and COO Don Slager will keep his titles with the new company, as will Republic’s CFO Tod Holmes. “By combining the strengths of two great companies and integrating executives from both teams, Republic will enhance its leadership position in the U.S. environmental services industry, building on both companies’ foundations of profitable growth,” said O’Connor in a press release. “Our two companies have known and respected each other for many years, and the time is right for us to take the next logical step in the development of both companies, thus accelerating our ability to achieve our strategic objectives and enhancing our plan for profitable growth,” said John Zillmer, chairman and CEO of Allied, in a press release. Zillmer told Bloomberg.com that he and Allied CFO Peter Hathaway will leave when the deal closes. In the latest Waste Age 100 ranking of the largest solid waste companies, Allied ranked second, with $6.07 billion in revenue in 2007. Republic ranked third, with $3.18 billion in revenue last year. Transaction Terms Under the terms of the agreement, Allied shareholders will receive 0.45 shares of Republic common stock for each share of Allied common stock held. Based on the unaffected closing stock prices of both companies on Thursday, June 12, 2008, this represents a premium of approximately 17% over the average closing price of Allied's stock for the previous 30 trading days. In completing the transaction, Republic will issue approximately 198 million shares of common stock to Allied shareholders, representing approximately 52% ownership of the combined company. In connection with the transaction, Republic expects to put in place a new unsecured senior credit facility and issue new senior notes. The existing senior notes of both Republic and Allied will remain outstanding. Following completion of the transaction, James E. O'Connor will become Chairman and Chief Executive Officer of the combined company, while Don Slager will become President and Chief Operating Officer. Tod Holmes will become Chief Financial Officer. The Board of Directors of the combined company will consist of 11 members, including Mr. O'Connor, five independent directors from the current Republic board of directors and five independent directors from the current Allied board of directors. The company, which will be based in Phoenix, will be named Republic Services, Inc. and traded under the ticker symbol RSG on The New York Stock Exchange.
